The Bank for International Settlements estimates the notional value of outstanding over-the-counter derivatives contracts at somewhere between $600 trillion and $700 trillion, depending on the measurement methodology and the reporting period. The number is large enough to be nearly meaningless as a statement of actual economic risk — notional value in derivatives is not the same as money at stake — but it accurately describes the scale of the system that needs to be managed, margined, and collateralised every day.

The machinery behind that management is what deserves closer attention. When two institutions enter an OTC derivatives contract — an interest rate swap, a credit default swap, a currency forward — they typically do so under an ISDA Master Agreement, the standardised legal framework published by the International Swaps and Derivatives Association that governs the terms of bilateral derivatives relationships. Embedded within that framework is a Credit Support Annex, or CSA, which specifies the collateral arrangements: what assets can be posted as margin, how often valuations are calculated, how quickly collateral must move when a position moves against one party, and what happens in the event of default.

In practice, this means that trillions of dollars in collateral — largely US Treasuries, cash, and high-grade government bonds — moves between institutions on a daily basis, governed by bilateral legal agreements, managed by separate collateral management teams at each institution, reconciled against counterparty records that may or may not match, and transferred through settlement systems that, in many cases, still take one to two business days to complete. The trust problem here is not abstract. It is expensive, operationally intensive, and occasionally dangerous.

What Collateral Management Actually Costs

The collateral management industry — the teams, systems, and infrastructure that exist specifically to manage bilateral margin flows — is substantial. Major banks each maintain dedicated collateral management desks that can run to hundreds of people. Third-party collateral management platforms, including TriOptima, CloudMargin, and Acadiasoft, exist as independent intermediaries that sit between counterparties and attempt to reduce the friction of bilateral reconciliation. Their business model is, precisely, the inefficiency of the underlying system.

The costs show up in several ways. First, there is the operational cost of running collateral management infrastructure — the people, systems, and legal resources required to manage thousands of bilateral CSA relationships simultaneously. Second, there is the liquidity cost: collateral tied up in a margin call at one counterparty is unavailable for posting elsewhere, and the mechanics of moving collateral between institutions slowly enough that positions can go under-margined during volatile periods. Third, there is the reconciliation cost — the daily process of comparing each institution's valuation of its outstanding trades with its counterparties' valuations, resolving disputes, and agreeing on margin calls. Industry estimates suggest that a significant fraction of collateral management operational cost goes purely to reconciliation.

The 2008 financial crisis made the systemic dimension of these costs visible. Lehman Brothers' default created a collateral unwind of extraordinary complexity: hundreds of bilateral CSA relationships needed to be terminated simultaneously, collateral positions unwound, and disputes resolved across a system that had no central record of what was owed to whom. The process took years. Some disputes are still being litigated. The lesson drawn by regulators was to push derivatives toward central clearing — a model where a central counterparty interposes itself between each pair of trading counterparties, becoming the buyer to every seller and the seller to every buyer, and managing margin bilaterally with each participant. That model reduces the complexity of unwind in a default scenario but adds a new intermediary and the concentration risk that comes with it.

Where the Intermediation Sits

Central clearing has expanded significantly since 2008, driven by mandatory clearing requirements introduced under Dodd-Frank in the United States and EMIR in Europe for standardised derivatives. The dominant central counterparties in interest rate derivatives — LCH's SwapClear, CME Clearing, and Eurex Clearing — between them clear the majority of the standardised interest rate swap market globally. Their margin models, default management procedures, and waterfall structures are sophisticated and reasonably well-understood.

But a large portion of the OTC derivatives market remains bilaterally cleared — credit derivatives, equity derivatives, bespoke structures, and foreign exchange products that are either exempt from mandatory clearing requirements or too idiosyncratic to fit into standardised clearing infrastructure. In those markets, the bilateral ISDA/CSA framework remains the operational backbone, and the collateral management problem is exactly as described above: expensive, slow, and structurally dependent on reconciliation between parties who have no shared source of truth.

That last phrase is the key one. The bilateral derivatives market has no shared ledger. Each party maintains its own records of outstanding trades, its own valuation models, and its own calculation of what margin it is owed. The daily margin call process is, in essence, a negotiation between two parties about what each institution's systems say, with a settlement instruction issued once they agree. When they do not agree — and they frequently do not, for entirely legitimate reasons related to model differences and timing — a dispute process begins that involves additional human intervention, legal review, and delay.

A shared ledger eliminates the reconciliation problem by definition. If both counterparties are reading from the same record, there is nothing to reconcile. The question is whether the incumbents who profit from managing reconciliation complexity will allow that ledger to exist.

What Tokenized Collateral Changes

The application of tokenized assets to derivatives collateral management is one of the more technically mature use cases for blockchain in institutional finance — not because it has been widely deployed, but because the architecture for how it would work is well-understood and the operational benefits are concrete and quantifiable.

JPMorgan's Onyx platform has run a proof-of-concept for tokenized collateral in repo and margin contexts using its JPM Coin infrastructure. The system allows tokenized representations of Treasuries and money market fund shares to be transferred between counterparties in near-real time, with settlement occurring on-chain rather than through conventional settlement rails. In a live test conducted with BlackRock and Barclays in 2022, JPMorgan demonstrated the transfer of tokenized BlackRock money market fund shares as intraday collateral — a transaction that would conventionally require same-day or next-day settlement and cannot be easily unwound intraday.

The operational implication is significant. If collateral can be transferred and returned within the trading day — rather than taking one to two business days to settle — the liquidity cost of margin management drops substantially. An institution that can recycle the same block of Treasuries as intraday collateral across multiple counterparty relationships throughout the day requires less total collateral to maintain the same portfolio of derivatives positions. At scale, across the industry, the capital released from this efficiency is meaningful.

Beyond the liquidity gain, tokenized collateral on a shared ledger eliminates the reconciliation problem at its source. If both counterparties are recording positions and valuations against the same blockchain record — using agreed smart contract logic to calculate margin requirements based on observable market data feeds — the dispute rate drops toward zero, because there is nothing to dispute. The calculation is the same for both parties because it runs on the same code against the same inputs.

The Incumbents' Position

The firms that currently manage derivatives collateral infrastructure have a complicated relationship with tokenized collateral. On one hand, the operational savings are real, and any institution running a large derivatives portfolio has an incentive to reduce the cost of managing it. On the other hand, the collateral management intermediaries — the Acadiasofts, the TriOptimas, the dedicated vendor platforms — exist precisely because of the friction that tokenized collateral would eliminate. Their revenue depends on the inefficiency.

The major dealer banks occupy a more nuanced position. Their collateral management desks cost money to run, and tokenized infrastructure would reduce those costs. But their relationships with clients, built partly around the complexity of managing bilateral CSA relationships on their behalf, represent a form of dependency that has real value. An asset manager that can self-manage its derivatives collateral on a shared ledger needs less from its prime broker. The efficiency gain for the market is a revenue risk for the intermediary providing the inefficiency as a service.

This dynamic — where the institutions best positioned to build the more efficient infrastructure are also the institutions with the most to lose from it — is not unique to derivatives collateral. It appears across wholesale financial markets wherever intermediation is the product rather than the means to an end. The derivatives collateral case is particularly clear because the intermediation cost is so visible and the technical solution is so direct.

The Regulatory Variable

Regulatory treatment of tokenized collateral remains an open question in most jurisdictions. The key issue is whether a tokenized representation of a US Treasury — held on a blockchain and transferred via smart contract — satisfies the legal requirements for eligible collateral under a CSA governed by ISDA documentation. That question involves securities law, collateral law, and the legal enforceability of smart contract transfers in the event of counterparty default.

ISDA has been working on this directly. The organisation published a legal framework for digital assets in 2022, and has subsequently produced guidance on the treatment of smart contracts under ISDA documentation and the legal characterisation of tokenized collateral. The work is ongoing and has not yet produced a universally accepted framework, but the direction is clear: ISDA understands that the legal infrastructure needs to catch up to the technical capability, and the organisation is attempting to build that bridge.

The SEC's and CFTC's positions on tokenized collateral in derivatives margining remain works in progress. The CFTC has been more engaged than the SEC on this specific question, having published guidance on digital asset derivatives and participated in industry working groups on tokenized margin. A clear regulatory green light — a formal determination that tokenized Treasuries satisfy variation margin requirements under the relevant rules — would accelerate adoption materially. The absence of that determination is, currently, a significant brake.

The derivatives collateral market will not change overnight, and the incumbents will not step aside voluntarily. But the logic is straightforward enough that it tends to arrive eventually: a shared ledger with programmable margin logic is objectively more efficient than bilateral reconciliation with disputed valuations and two-day settlement. The only remaining question is how long the profitable management of that inefficiency can be sustained against the pressure of institutions that would prefer to spend the money on something other than collateral operations. Based on the pace of tokenized Treasury adoption elsewhere in institutional markets, that pressure is building faster than most of the incumbents appear to appreciate.
